What is Kalman filter in trading?

The Kalman filter is a statistical tool that estimates hidden states from noisy data, widely used in engineering but also applied in trading. In forex, it can smooth price series, detect trends, or estimate volatility in real time. For example, traders may use Kalman filters to track the “true” value of EUR/USD despite market noise, aiding clearer signals. It also supports adaptive models, adjusting parameters dynamically as conditions shift. Institutions apply Kalman filters in algorithmic strategies for execution optimization and signal filtering. The challenge for retail traders is complexity and coding requirements. Still, simplified Kalman-based indicators exist on platforms like MT4/MT5. The main strength is adapting to noisy, non-stationary financial data, improving robustness of models and decisions.
